The music is awful and their german isn’t german aside of few phrases with heavy accent. I laugh over Monty Pythons takes on Nazis, but this is just awful.

Being german myself I might be able to clear some things up.
As BadMisterFrosty said, they’re not speaking a lot of german at all, or when they do it’s with a heavy eastern european accent. The only grammatically correct phrase is “Eins, zwei Polizei, drei, vier Grenadier,” which, in fact, is the start of a childrens rhyme/song from the World War eras you might’ve sang during skiprope or whatever. It was also made famous again later by a techno (or something) band that used it in one of their songs in the 90′s.
Part of the words they say might also be jiddish, which is very akin to german and was carried to Eastern Europe by fleeing jews. While i can’t tell where exactly the guys in the video might be from, it’s definitely something around the former CCCP.

Would it even be legal for Germans to do this? I seem to recall that they have rather strict rules about portraying Nazis in media.

We don’t have rather strict rules about portraying Nazis at all, or none that i know of. There’s the movie The Descend and lots of others. Also a lot of people here like Charlie Chaplin’s The Great Dictator and think it’s hilarious.
The thing we have strict rules against is symbols and things alike. In movies usually svastikas are replaced with other symbols (though the red flag/white dot usually remains), but that’s pretty much it. There’s no censorship of anything, except when it goes against the Jews or the victims in general, or making fun of the mass murder, then it’s usually considered as against good taste. But making fun of Hitler and Nazi’s is fine. (I think they still have re-runs of Hogan’s Heroes on TV here)
